{"id":40,"date":"2021-03-24T09:53:38","date_gmt":"2021-03-24T08:53:38","guid":{"rendered":"https:\/\/blog.iese.edu\/infamily-business\/?p=40"},"modified":"2023-01-09T10:19:20","modified_gmt":"2023-01-09T09:19:20","slug":"informal-institutions","status":"publish","type":"post","link":"https:\/\/blog.iese.edu\/family-business\/2021\/informal-institutions\/","title":{"rendered":"The impact of informal institutions in family firms"},"content":{"rendered":"<p>Family-controlled firms (FCFs) are the world\u2019s most common organizational structure, with distinct strategies and characteristics that set them apart from non-family-controlled firms. <strong>Around the world, the prevalence, strategy and financial success of family-owned firms all vary but what are the core drivers of these differences? <\/strong><\/p>\n<p>To date, research has largely focused on the impact of formal institutions \u2013 namely, regulations, laws and rules \u2013 to explain these divergences. According to these findings, <strong>FCF strategies tend to reflect a long-term orientation, risk avoidance, preference for equity financing and frugal innovation,<\/strong> which taken together lead to better financial results compared to their non-FCF rivals.<\/p>\n<p>Upon closer inspection, however, <strong>all of these \u201ctruisms\u201d regarding the prevalence, strategy and success of family-owned firms can be challenged<\/strong>. To start with, ownership structures of family-controlled firms are not uniform around the world. In Chile, France, India and South Korea, for instance, half of FCFs are publicly listed whereas only a quarter or less are publicly traded in Austria, China and the United Kingdom.<\/p>\n<blockquote>\n<h2>\u201c<strong>Ownership structures of family-controlled firms are not uniform around the world.\u201d<\/strong><\/h2>\n<\/blockquote>\n<p>In terms of corporate strategy, <strong>FCFs in some countries are committed to preserving wealth from one generation to the next, while in other geographies this ambition is far less significant.<\/strong> Finally, as a collective, it cannot be said that FCFs attain higher levels of financial success relative to their non-FCF counterparts. Case in point: they outperform non-FCFs in India, Japan, Poland and the United States while <em>underperform<\/em> in Egypt, Peru and New Zealand.<\/p>\n<p>While recognizing the importance of formal institutions, my colleagues Patricio Duran, Luis G\u00f3mez-Mej\u00eda, Pursey P. M. A. R. Heugens, Tatiana Kostova and Marc van Essen and I decided to <a href=\"https:\/\/link.springer.com\/article\/10.1057\/s41267-020-00362-6\" target=\"_blank\" rel=\"noopener noreferrer\">conducted research on the impact of informal systems to elucidate these empirical contradictions<\/a>.<\/p>\n<h2><strong>Defining informal institutions<\/strong><\/h2>\n<p>Informal institutions include networks of social systems, power elites and hierarchies of status and domination and like formal institutions, they also \u201ccodify\u201d appropriate organizational practices and impact transaction costs and by extension, corporate profitability.<\/p>\n<p>Most research cites informal institutions as \u201cweak substitutes\u201d of formal systems, relevant only in countries where robust formal frameworks are lacking. But might they exert a greater influence in their own right?<strong><br \/>\n<\/strong><\/p>\n<blockquote>\n<h2><strong>\u201cInformal institutions include networks of social systems, power elites and hierarchies of status and domination.\u201d<\/strong><\/h2>\n<p>&nbsp;<\/p><\/blockquote>\n<h2><strong>Family business legitimacy<\/strong><\/h2>\n<p>Countries have different levels of appreciation of family-owned business, which based on our thesis, could impact their ubiquity, strategy and performance. To capture this dimension, we introduced <a href=\"https:\/\/www.ieseinsight.com\/doc.aspx?id=1847&amp;ar=15&amp;idi=2&amp;idioma=2\">the concept of \u201cfamily business legitimacy\u201d (FBL)<\/a> to reflect the extent to which a country\u2019s environment is shaped by a set of social ordering systems, social relationships and kinship ties, as well as the recognition of family firms as core social and economic engines.<\/p>\n<p>Next, <strong>we devised an associated \u201cfamily business legitimacy index\u201d (FBLI), which maps 20 items along five main dimensions<\/strong> \u2013 intergenerational survival focus, continuity orientation, network-based relations, in-group solidarity and patriarchal orientation \u2013 in 83 developing and emerging countries. At the same time, our study also analyzed and synthesizes results from 484 primary studies.<\/p>\n<p>How do FBLI scores impact the prevalence, strategy and performance of family-controlled firms? Does family business legitimacy in fact lead to better playing field for family-controlled firms?
